most of the stone engraving bits are some form of Diamond.

Sounds like the bearing is on its way out!
When they go the collet end gets very hot!
Put new bearings in should only be about £15.00

You could go down to 12mm dia ball screw.
The biggest problem will be finding enough room for the ball nut!

Problem with fine dust extraction is the clogging of the filters.
Most woodwork shops do it using 2 filter extraction systems a high rate coarse filter as in the one you pictured and a fine dust air... -
